Investor Guide: Bond Yields, Inflation & Purchasing Power

Detailed explanation of mathematical formulas, annualized rates, and tax advantages

Government bonds (OVDP) are one of the simplest and safest ways to preserve and grow your savings. Here are the core concepts and essentials every beginner should know:

1. What is a Government Bond?

A debt certificate issued by the government. By buying a bond, you lend money to the state for a set period at a fixed interest rate. The state guarantees 100% of the invested amount without limit.

2. What is a Coupon?

Your regular interest payment (passive income). Coupons are paid automatically to your card/account every 6 months or annually, so you don't need to wait until maturity to receive earnings.

3. What is Maturity / Repayment?

The final date of the bond. On this day, the government automatically returns 100% of your principal (nominal value of 1,000 per unit) plus the final coupon payment directly to your account.

4. Why it beats bank deposits: 0% Taxes

Bond income is 100% tax-free (0% personal income tax and 0% military levy). While bank deposit profits are taxed at 19.5%, in government bonds every earned penny is kept entirely by you.

In everyday calculations, people often approximate real yield by simple subtraction: Nominal Yield - Inflation (e.g. 3.15% - 2.90% = 0.25%). However, professional finance uses the exact Irving Fisher Equation: r_real = (1 + r_nominal) / (1 + i) - 1. For a 3.15% USD bond with 2.90% inflation, r_real = (1.0315 / 1.0290) - 1 = +0.24% per year. Division by (1 + i) accounts for the fact that price inflation devalues not only your initial principal, but also the accrued coupon income.

Fisher Mathematical Equation
rreal = 1 + rnom 1 + i − 1
rreal = 1 + 0.0315 1 + 0.0290 − 1 = 1.0315 1.0290 − 1 = 1.00243 − 1 = +0.24%
Simplified approximation (casual) 3.15% − 2.90% = 0.25%
Exact Fisher equation (financial) Fisher = +0.24%
Why does the 0.01% difference occur? Simple subtraction (3.15% - 2.90% = 0.25%) assumes that coupon profit does not lose value. The Fisher equation divides the nominal multiplier (1 + r) by the inflation deflator (1 + i), accounting for inflation eroding both the initial capital and the earned income.

All interest rates and inflation figures in global finance are standardized to an annualized basis (% per year / APR). This allows investors to objectively compare bonds of different maturities (e.g. 90 days vs. 535 days vs. 3 years). Over the actual 535 days (1.46 years) of a 3.15% bond: nominal total earnings are 4.61% ($46.10 on $1,000), cumulative price inflation is 4.28% ($42.80 loss in purchasing power), and real net growth over the entire 1.46 years is +0.32% (~$3.20 real gain).

Nominal payout is the exact cash sum received at maturity (Principal + Net Profit). Real payout discounts that future cash into today's prices: Real Payout = Nominal Payout / (1 + i)^t. Because prices rise over time, a dollar in the future buys fewer goods than a dollar today. With positive inflation, real payout is always less than or equal to nominal payout, showing what that money can actually buy in today's terms.

Purchasing Power Payout Formula
Payoutreal = Payoutnominal (1 + i)t
where t = Days / 365 is the investment term in years, i is annual inflation

Ukraine government bonds (OVDP) are completely exempt from taxation (0% personal income tax and 0% military levy). In contrast, commercial bank deposits are subject to a combined 23% tax (18% PIT + 5% Military levy). To generate the same net cash yield as an OVDP at 16.50%, a commercial bank must offer a deposit rate of 16.50% / (1 - 0.23) = 21.43% per year.

Deposit Tax Equivalent Formula
rdeposit = rovdp 1 − 0.23 = 16.50% 0.77 = 21.43%

The Rule of 72 is a proven mathematical shortcut in financial planning to estimate the number of years needed to double real capital: Doubling Years ≈ 72 / Real Yield. For instance, with an 8.37% real yield, capital purchasing power doubles in approximately 72 / 8.37 ≈ 8.6 years. If real yield is near zero (e.g. +0.24%), capital is protected from devaluation but does not effectively double over standard horizons.

Capital Doubling Time Formula (Rule of 72)
Tdouble ≈ 72 rreal = 72 8.37% ≈ 8.6 years

No, inflation does not equal devaluation, and they cannot simply be added together (e.g. 8% inflation + 10% devaluation does not mean an 18% loss). They are fundamentally distinct economic phenomena measuring loss of purchasing power against different benchmarks:

Domestic Market Inflation (CPI)

Loss of purchasing power against goods and services inside Ukraine (consumer basket: groceries, utilities, fuel, services). Measured via Consumer Price Index (CPI).

Foreign Exchange Devaluation

Depreciation of local currency against foreign currencies (USD/EUR exchange rate). Relevant if you plan spending abroad or purchase imported goods (electronics, cars).

How they connect: devaluation partially passes through into inflation (exchange rate pass-through effect). Because imports make up roughly 30–40% of Ukraine's consumer basket, a 10% currency devaluation adds approximately 2.5–3.5% to domestic consumer inflation, not the full 10%. Domestic services and local goods do not automatically react 1:1 to exchange rate swings.

Breakeven Devaluation Rate (UAH vs USD)
ΔКурсуmax ≈ rUAH − rUSD = 16.50% − 3.15% = +13.35% per year
UAH bonds outperform USD bonds as long as annual currency depreciation does not exceed the yield spread. Example: 16.50% (UAH) − 3.15% (USD) = 13.35%. The dollar exchange rate must surge by more than 13.35% in a year for the foreign currency bond to beat the hryvnia bond.
